Salesforce Margin Performance Bodes Well Long-Term; FVE up to $292

Even as revenue growth is likely to dip below 20% for the first time at some point in the next several years, ongoing margin expansion should continue to compound earnings growth of more than 20% annually for much longer. Sales force’s fair value estimate increased to $292.

Sales Cloud represents the original sales force automation product, which streamlined process management for sales leads and opportunities, contact and account data, process tracking, approvals, and territory tracking. Service Cloud brought in customer service applications, and Marketing Cloud delivers marketing automation solutions.  Sales force Platform also offers customers a platform-as-a-service solution, complete with the App Exchange, as a way to rapidly create and distribute apps. 

Sales force is widely considered a leader in each of its served markets, which is attractive on its own, but the tight integration among the solutions and the natural fit they have with one another makes for a powerful value proposition. To that end, more than half of enterprise customers use multiple clouds. Further, customer retention has gradually improved over time and is better than 90.

Financial strength

Salesforce.com is a financially sound company. The last traded price of Salesforce was 260.85 USD while its FVE (Fair value Estimate) is 292.00 USD, which shows that Salesforce has potential to grow.

Revenue is growing rapidly, while margins are expanding. As of Jan. 31, Salesforce.com had $12.0 billion in cash and investments, offset by $2.7 billion in debt, resulting in a net cash position of $9.3 billion.  Further, Salesforce generated free cash flow margins in excess of 17% in each of the last four years, including 18% in fiscal 2021, which was negatively impacted by COVID-19. In terms of capital deployment, Salesforce makes acquisitions rather than pay a dividend or repurchase shares. 

Bull Says

  • Salesforce.com dominates the SFA space but still only controls 30% in a highly fragmented market that continues to grow double digits each year, suggesting there is still room to run.
  • The company has added legs to the overall growth story, including customer service, marketing automation, e-commerce, analytics, and artificial intelligence.
  • Salesforce.com’s margins are subscale, with a runway to more than 100 basis points of operating expansion annually for the next decade. Indeed, management has put more emphasis on expanding margins in recent quarters.

Palo Alto’s Product Demand Accelerates in Q4 As Next-Gen Security Soars

its next-generation firewall appliance altering the requirements of this essential piece of networking security. The firm’s portfolio has expanded outside of network security into areas such as cloud protection and automated response. The complexity of an entity’s threat management increases as the quantity of data and traffic being generated off-premises grows. Security point solutions were traditionally purchased to combat the latest threats, and IT teams had to manage various vendors’ products simultaneously, which leads us to believe that IT teams are clamoring for security consolidation to manage disparate solutions. Core to Palo Alto’s technology is its security operating platform, which provides centralized security management. Palo Alto’s concerted efforts into machine learning, analytics, and automated responses could make its products indispensable within customer networks.

Financial Strength 

Palo Alto ended fiscal 2021 with $2.9 billion in cash and cash equivalents and total debt of $3.2 billion in 2023 and 2025 convertible senior notes. The $1.7 billion 2023 notes mature in June 2023 and have a 0.75% fixed interest rate per year paid semiannually, while the $2.0 billion of notes that mature June 2025 have a 0.375% interest rate paid semiannually. The company announced a $1.0 billion share-repurchase authorization in February 2019, which was increased to $1.7 billion the following year with an expiration at the end of 2021, and has subsequently extended the program.

Our fair value estimate for narrow-moat Palo Alto Networks to $440 per share from $400 after its fourth quarter earnings bolstered our confidence in its long-term opportunity within the cybersecurity market. Shares are modestly undervalued, in our view, even after jumping more than 10% following the strong results in the fourth quarter. Palo Alto breezed by our lofty expectations, and previous guidance, for the fourth quarter, with 28% year-over-year revenue growth and adjusted earnings of $1.60. Billings grew by 34% year over year, and remaining performance obligations, or RPO, increased by 36% year over year to $5.9 billion. 

Subscriptions and support increased by more than 36% while product revenue accelerated to 11% growth, both year over year. Its core firewall offerings continue to outpace the market, with 26% year-over-year billings growth and software-based versions represented 47% of firewall billings in the quarter. Next-gen security billings increased by 71% year over year, and now represent 33% of total billings, as the demand for cloud security and automation ramps up in the industry. Next-gen ARR increased by 81% year over year to $1.2 billion.

FY21 Results Summary

Operating profit of $550m was down -9% over pcp and operating EBIT of $704m declined -12% over pcp, negatively impacted by lower development profit and higher unallocated overheads, partially offset by growth in NOI (especially growth in Integrated Investment Portfolio NOI following newly completed office asset developments).However, statutory profit was up +61% to $901m and EPS of 14cpss exceeded management’s earnings guidance of greater than 13.7cpss. 

AFFO declined -23% over PCP, reflecting the lower operating earnings together with increased tenant incentives and normalization of maintenance capex. Total distribution was $390m, representing a DPS of 9.9cpss, an increase of +9%, funded from operating cash flows which increased +41% over pcp to $635m, driven by final fund through receipts following capitalization of Older fleet, lower development spend and stronger cash collection from the investment portfolio. Net tangible assets (NTA) per stapled security increased +5% over PCP to $2.67.

The Company extended its development pipeline, ending the year with $28bn across mixed use, office, industrial, residential and build to rent. Balance sheet remained strong with cash and undrawn debt facilities of $867m, investment grade credit ratings of A3/A- by Moody’s/Fitch, gearing of 22.8% (lower end of target range of 20-30%). The Company saw cost of debt decline -60bps over PCP to 3.4%, with management expecting further reduction in FY22.

Coke implementing post-pandemic ambitions: leveraging process, innovation, and technology

The runway for growth is supported by ample room for share gains as well as geographic tailwinds. We estimate Coke derives more than 40% of sales from developing or emerging economies with burgeoning middle classes and low per-capita CSD consumption. We expect commercial drinks will become a larger portion of beverage consumption globally, and see the company executing against each of its market-specific strategies.

In developed markets, where Coke has firmly established the resonance of its brands, its strategies are geared toward profit growth driven by innovation. In developing markets, where its trademarks are visible but competition is rife, differentiation and eventual migration into higher-margin offerings is key. In emerging markets where the firm is less established, it is focused on driving volume growth even at the expense of modest margin dilution. We view these approaches as prudent and believe the decision to cull peripheral brands (going from 400 master brands to 200) will facilitate execution.

Financial Strength

We believe Coca-Cola is in stellar financial health. The firm deliberately skews its capital structure toward debt, on the premise that the lower-cost financing ultimately increases returns to shareholders. Coke regularly generates free cash flow above $8 billion (in the high teens to low 20s range as a percentage of sales), even amid the disruption caused by COVID-19. Even higher levels are driven by improving margins and working capital initiatives. Management has made commendable strides toward top-tier receivable and payable management, and the supply chain initiatives combined with a reworked bottler system should yield modest improvements in inventory management.

Moreover, Coca-Cola boasts strong coverage ratios above its peers. Coke’s financial strength is its ability to operate one of the larger domestic commercial paper programs. Issuing commercial paper is an integral part of the company’s cash management strategy, and the fact that investors and financial institutions are consistently willing to finance the company at such low rates lends credence to the reliability of its cash flows.

  • By volume, Coke is almost 3 times the size of its next largest competitor in the global nonalcoholic ready to- drink market, which begets scale benefits.

Admiral Benefits from a Pricing Flaw in Motor Insurance

Admiral tends to aggressively increase its customer numbers in times of pricing flux by undercutting the competition in terms of pricing. We have seen this at least once before, and we believe that much more recently, such as last year, we saw this happen again. As Admiral grows these customer numbers, it increases not only its profit from underwriting but also these ancillary sources.

There are three factors causing flux in U.K. motor insurance prices: emerging from lockdown, regulatory pricing review, and regulatory restructuring of claims. These are all affecting motor insurance prices and giving Admiral Opportunities to undercut the competition and expand its customer base.

We believe consensus completely ignores this dynamic of customer growth at Admiral, and on this

Element we are very different. Our estimates for customer numbers are only three fourths of the numbers that investors witnessed during the last global financial crisis, but we are still well over double the 590-basis-point average annual customer growth as per Visible Alpha consensus.

Admiral is a personal lines insurer that writes most of its business in the United Kingdom. The company operates three business divisions: U.K. insurance, international car insurance, and other. ARB Is an Attractive Business, but the Price Needs to Improve

Shares in ARB trade at a material premium to our unchanged fair value estimate of AUD 19.50. Granted, ARB is a high quality company. The firm’s ranges of vehicle accessories have established significant brand strength in Australia, underpinning our narrow economic moat rating for the firm.

The firms is extremely well-run and assign ARB an Exemplary capital allocation rating based on our assessment of balance sheet risk, investment efficacy, and shareholder distribution. We expect ARB to enjoy some operating leverage as its store network expands and its international businesses, most notably in the U.S., improve scale. But we do not believe the firm’s international foray will replicate the success enjoyed domestically.

The firm has been unable to enjoy this pricing premium offshore, as demonstrated by lower segment margins. In our view, ARB’s current lofty share price indicates domestic success is being extrapolated by investors to the firm’s international business.

Financial Strength

ARB’s balance sheet is in pristine condition. At Dec. 31, 2020, the company had no debt and a net cash position of AUD 84 million. This is despite major investment in the Thailand and Victoria warehouses and continued new store rollouts. We forecast the firm remaining in a net cash position through fiscal 2021, with short-term financing facilities providing further headroom in the balance sheet to meet cash flow requirements. The firm’s major funding requirements are store rollouts, international expansion, and working capital in line with growing sales.

Bulls Say

  • Online competition is not a significant threat to ARB’s business. Products usually require professional fitting (often in ARB stores), and the often heavy and bulky accessories can make delivery cost prohibitive.
  • ARB’s range of vehicle accessories have established significant brand strength, underpinning its narrow economic moat, allowing the firm to enjoy pricing power and high returns on invested capital.
  • ARB has opportunities for growth with store roll-outs in Australia and continued overseas expansion.

Teladoc Health Inc – Growth Opportunities Remain Strong

However, we see intensifying competition (record venture capital funding, peer consolidation, and even Amazon), as barriers to entry are relatively low. While achieving a moat through scale on its own is difficult in an industry that could be described as commoditized, Teladoc can distinguish its offerings through its breadth of services. Following its Livongo and InTouch acquisitions in 2020, Teladoc has expanded its offering beyond virtual ambulatory and expert visits to include chronic care management and telehealth solutions for hospital systems.

We are lowering our fair value estimate to $210 per share from $225 due to adjustments in our assumptions for longterm operating margins following the company’s first full quarterly results integrating Livongo’s operations. However, Teladoc shares trade at over a 30% discount to our fair value estimate, as they have declined from their price ceiling of $292 in February. We attribute the decline to an unwinding of pandemic bets as vaccines have rolled out and a full reopening appears increasingly likely. However, we see market pessimism around Teladoc as overexaggerated and believe the bigger picture is being lost. Teladoc’s primary sales channel is business to business, as a vendor to selffunded employers and other payers. Even if overall telehealth utilization declines as the country opens up, we believe it’s highly unlikely that membership will fall, as telehealth services are becoming more of a staple in benefits, like vision or dental coverage. In a postpandemic world, telehealth still provides value to payers by potentially reducing the need for costly hospital visits and providing convenience to members.

Volkswagen Fair Value Estimation

In our opinion, the market has been overly punitive in assessing technology spending and costs from the diesel emission scandal and the EC collusion charges. Even though the worst of the cheating scandal is over in the U.S., we maintain a EUR 20 billion reduction to our enterprise value for potential litigation in Europe. If we remove the EUR 20 billion EV haircut, our FVE would be EUR 280.

Our fair value includes margin contraction from higher spending for industry-disruptive technologies, including mobility, autonomy, and electrification. In 2018, VW achieved a 7.2% EBIT margin (excluding China JV equity income). The historical 10-year high is 7.4% (2017). We assume average EBIT margin of 6.1% during our five-year forecast, with a midcycle assumption of 4.9%, 120 basis points below the historical 10-year median of 6.1%.

Diesel collusion allegations: We estimate that if Volkswagen’s worst-case fine of EUR 23.6 billion were to be levied, our fair value would drop to EUR 188 from EUR 238. In this scenario, under current trading conditions, Volkswagen stock would be rated 3 stars, with the market at a 10% discount

Delphi Technologies largest product group is Fuel injector technology

× The company has demonstrated an ability to perform in an unfavorable operating environment while carrying a high debt burden. In 2008 and 2009, total debt/EBITDA exceeded 4.0 times. In 2009, the stock hit a low of $0.70. Since then, shares have traded as high as $68.71 (2016), and total debt/EBITDA reached a low of 1.6 (2014). At the end of the second quarter of 2019, the credit metric was 3.5 times.
