CMS’ Long-Term Resource Plan Settlement, Usage Growth Support Earnings Outlook

CMS Energy’s decade-long transformation into a high-quality regulated utility positions it for a long runway of growth. CMS’ work with Michigan regulators and politicians has turned the state into one of the most constructive areas for utility investment. These constructive relationships will be critical as CMS pursues an aggressive clean energy growth plan.

With regulatory and political backing, CMS plans more than $14 billion of investment the next five years and could add to that as it receives regulatory backing for new projects. Its goal to reach net-zero carbon emissions by 2040 is a key part of its growth plan, supporting 6%-8% annual earnings growth for many years.

Michigan’s 2008 energy legislation and additional reforms in the state’s 2016 Energy Law transformed the state’s utility regulation. As a result of those changes, CMS Energy has achieved a series of constructive regulatory decisions. CMS has secured regulatory approval for almost all of its near-term capital investment as part of the state’s 10-year integrated resource plan framework. The regulators to approve CMS’ 10-year integrated resource plan settlement. If CMS can keep rate increases modest by controlling operating costs, it will continue to get regulatory support and could even add as much as $5 billion of investment on top of its current plan. CMS’ growth strategy focuses on investment in electric and gas distribution and renewable energy, which aligns with Michigan’s clean energy policies and is likely to earn regulatory support. CMS plans to retire the Palisades nuclear plant and all of its coal fleet by 2025, keeping it on track to cut carbon emissions 60% by 2025 and reach net-zero carbon emissions by 2040. Proceeds from its EnerBank sale in 2021 will help finance growth investment. CMS carries an unusually large amount of parent debt, which has helped boost consolidated returns on equity, but investors should consider the refinancing risk if credit markets tighten.

Financial Strengths

Although CMS has trimmed its balance sheet substantially, its 65% consolidated debt/capital ratio remains high primarily because of $4 billion of parent debt. Accordingly, the company’s EBITDA/interest coverage ratio is lower than peers, near 5 times. CMS has reduced its near-term financing risk with opportunistic refinancing. The CMS to maintain its current level of parent debt and take advantage of lower interest rates as it refinances. This should enhance returns for shareholders. Management appears committed to maintaining the current balance sheet and improving its credit metrics through earnings growth. The CMS’ consolidated returns on equity to top 13% for the foreseeable future, among the best in the industry due to this extra leverage. CMS has taken advantage of favorable bond markets to extend its debt maturities, including issuing three series of 60-year notes in 2018 and 2019. CMS now has $1.1 billion of parent notes due in 2078-79 at a weighted-average interest rate near 5.8%. CMS also has been able to issue 40- and 50-year debt at the utility subsidiary. Regulators thus far have not imputed CMS’ parent debt to the utilities, but that’s a risk that ultimately could end up reducing CMS’ allowed returns, customer rates and earnings. Apart from financing the large Covert power plant acquisition in 2023, it doesn’t expect that CMS to issue large amounts of equity after pricing a $250 million forward sale at an average $51 per share in 2019 and issuing $230 million of preferred stock in 2021 at a 4.2% yield. We expect the $930 million after-tax cash proceeds from the EnerBank sale will offset new equity needs through 2024. With constructive regulation, we expect CMS will be able to use its operating cash flow to fund most of its investment plan during the next five years.

  • Regulation in Michigan has improved since landmark reforms in 2008 and 2016. Support from policymakers and regulators is critical to realizing earnings and dividend growth.
  • CMS’ back-to-basics strategy has focused on investment in regulated businesses, leading to a healthier balance sheet and more reliable cash flow
  • CMS’ board has more than doubled the dividend since 2011 and 7% annual dividend increases going forward even if the payout ratio remains above management’s 60% target.

FVEs Raised for Miners on Higher Commodity Prices Driven by Economic Recovery and Supply Constraints

Business Strategy & Outlook:  

Newcrest has no moat despite a history of low-cost production and long mine life. Returns have improved post the expensive acquisition of Lihir, but are likely to remain below the company’s cost of capital for the foreseeable future. Newcrest accounts for less than 3% of global mine production and is a price taker. Gold is increasingly the plaything of investors and subject to swings in sentiment. In 2001, gold consumption for jewelry and technology accounted for 91% of global demand, but in 2020 this had fallen to 38% as a result of increased investor demand and weaker gold consumption. There is also uncertainty around exploration success and the cost to buy or develop new mines, which are an important part of Newcrest’s future value. Operations are focused on the Asia-Pacific region, with production split roughly evenly between Australia and Papua New Guinea, or PNG, with a smaller contribution from the Americas. The company is a long-established low-cost producer, save a cost spike in 2013, which subsequently abated. Current management was installed in 2014 and brought a focus on cost efficiency, capital discipline and optimisation. Under Sandeep Biswas, Newcrest has been a much more reliable producer and has delivered incremental improvements at its operations, boosting throughput and lowering unit costs, particularly at Lihir and Cadia. Copper is a secondary product, contributing approximately 15% of revenue in fiscal 2019, but it is likely to rise over time. It represents approximately 40% of the in-ground value of Newcrest’s reserves and resources. Newcrest has a solid exploration record. Excluding acquired Lihir ounces, gold equivalent reserves increased from 3.4 million ounces in 1992 to 78 million ounces in December 2017, while resources increased from 8.5 million ounces to 144 million ounces. Gold equivalent resources were added at less than AUD 20 per ounce. Reserves at the end of 2020 were 49 million ounces of gold and 6.8 million metric tons of copper.

Financial Strengths: 

The company’s balance sheet is sound. The company ended June 2021 with modest net cash of USD 0.2 billion. The net debt to grow to end fiscal 2022 to about USD 1.5 billion with the acquisition of Pretium Resources and elevated capital expenditure at Cadia, Lihir and with the development of Havieron and Red Chris. However, despite the increase, the balance sheet is still sound. The forecasted debt/EBITDA to peak slightly to around 0.7 in fiscal 2022 before declining gradually through the forecasted period. Newcrest has long-dated corporate bonds totaling USD 1.65 billion. The bonds mature in fiscal2030, 2042, and 2050 with maturities of USD 650 million, USD 500 million, and USD 500 million, respectively. At the end of fiscal 2021, the company had USD 1.8 billion of cash and USD 1.6 billion of undrawn debt.

Bulls Say: 

  • Gold companies can behave countercyclically. They provide a hedge to inflation risk and tend to offer some benefit in times of market uncertainty. Gold can gain from continued money printing and/or if there is a flight to safety.
  • Newcrest’s reserves are massive and mine life is long, offering leverage to upwards movements in the gold price.
  • Newcrest owns several world-scale deposits in Cadia, Telfer, Lihir, and Wafi-Golpu. Large deposits typically bring significant exploration upside and expansion options.

Company Description:

Newcrest is an Australia-based gold and, to a lesser extent, copper miner. Operations are predominantly in Australia and Papua New Guinea, with a smaller mine in Canada. Cash costs are below the industry average, underpinned by improvements at Lihir and Cadia. Newcrest is one of the larger global gold producers but accounts for less than 3% of total supply. Gold mining is relatively fragmented.

APA Group’s Earnings Bounce Back in First Half

Business Strategy & Outlook: 

APA Group is Australia’s premier gas infrastructure company. Limited regulation, scale, and a superior skills base help it capitalizes on gas demand growth and generate competitive advantages that warrant a narrow economic moat. However, gas market reform will weaken its competitive advantages. Fair value uncertainty is medium, as secure revenue is balanced by high gearing and limited transparency over customer contracts. Infrastructure, primarily gas transmission and distribution, is the core business, generating more than 90% of group EBITDA. The rest comes from part-owned investments and asset management. The investments division owns stakes in smaller gas infrastructure companies, providing solid returns and giving some influence. The asset management division provides management, operating, and maintenance services to most part-owned companies, leveraging APA Group’s skills base to generate good returns outside the regulatory framework. 

The vast majority of revenue within the core infrastructure business is unregulated. Unregulated assets and auxiliary services like storage operate under long-term contracts with energy retailers, LNG exporters, and major industrial/mining companies. Returns are traditionally 100-200 basis points above regulatory returns to compensate for higher demand risk, though this has likely increased as regulatory returns have fallen markedly in recent years. APA Group’s core strategy during the past decade has been to create an integrated east-coast gas transmission grid connecting multiple gas sources to multiple markets. This is now complete following numerous acquisitions and the firm is progressing a similar strategy in Western Australia, connecting to remote mine sites and towns. Expansion creates economies of scale and synergies from linking pipes together into a network with one manager. Further acquisitions of transmission pipelines are unlikely given competition concerns, but organic expansion is ongoing.

Financial Strengths: 

APA Group is in sound financial health. It carries a lot of debt, but this should be manageable given highly secure revenue. Net debt/EBITDA was 5.7 times in fiscal 2021, which is considered reasonable. The net debt/EBITDA to fall to 5.5 times in fiscal 2023 as development projects complete and earnings start to flow. The firm’s average interest rate is around 4.6%, down substantially in recent years following the issue of the cheap debt to fund the WGP acquisition and refinancing other debt. Average debt maturity is long at more than seven years, and 100% of interest rates are fixed or hedged.

Bulls Say:

  • APA Group owns and operates an excellent portfolio of gas infrastructure assets. Its large footprint ensures it is at least partially exposed to growth anywhere in the country.
  • The east-coast gas grid provides improved reliability, greater flexibility, a wider range of services, and economies of scale over single pipelines.
  • Limited regulation allows stronger returns on investment than regulated peers, particularly from organic expansion. However, gas market reform will reduce its advantage.
  • Strong returns are possible from organic growth.

Company Description:

APA Group is Australia’s largest gas infrastructure company with an extensive portfolio of transmission pipelines, distribution networks, and storage facilities. It is internally managed and has direct operational control over all assets. It owns minority stakes in a few smaller gas infrastructure companies and manages operations for most of these. The stapled securities comprise a unit in Australian Pipeline Trust and in APT Investment Trust.

Murphy Feels Inflationary Pressures and Increases Full-Year Spending Guidance

Business Strategy & Outlook: 

Murphy Oil repositioned itself as a pure-play exploration and production company in 2013, spinning off its retail gas and refinery businesses. Historically, the company’s capital efficiency was skewed to the weaker end of the peer group range, even after this transformation, but management has since narrowed the gap by downsizing the portfolio and shifting capital toward higher-margin projects. The firm is a top-five producer in the Gulf of Mexico, and the region accounts for almost half of its production. It signed a joint-venture agreement with Petrobras in late 2018, giving it an 80% stake in the combined assets of the two companies. 

Murphy has a number of expansion projects lined up there that should offset legacy declines and enable it to hold production flat in the next few years. This includes Samurai, Khaleesi, and Mormont, which will start contributing this year and are expected to collectively add about 30 thousand barrels of oil equivalent by 2025. There is regulatory risk, though: after entering office, U.S. President Joe Biden pledged to halt offshore oil and gas permitting activity (to demonstrate his climate credentials). But high crude prices have made it politically unpalatable to follow through, and so far the only action taken was a temporary suspension that came into effect in early 2021 and was long since rescinded. This would not rule out a more comprehensive ban eventually, but for now it remains business as usual for Murphy. 

Murphy also has onshore assets in several parts of North America. This includes 120,000 acres in the South Texas Eagle Ford play. Like other shale producers, the firm has made considerable progress cutting costs and boosting productivity since the post-2014 downturn. However, while the firm still has over 1,000 drillable locations in inventory, only around 350 of them are in the prolific Karnes County area. When this portion is exhausted, well performance, and thus returns, could deteriorate. And in Canada, the firm is currently prioritizing the Tupper Montney gas play while natural gas prices in the region are more stable after a period of steep discounts caused by takeaway constraints that have now cleared.

Financial Strengths:

The COVID-19-related collapse in crude prices during 2020 impacted the balance sheets of most upstream oil firms, and Murphy saw its leverage ratios tick higher as well. But management has engineered a rapid recovery, aided by strengthening commodity prices. At the end of the last reporting period, debt/capital was 37% and net debt/EBITDA was 0.9 times. That’s about average for the peer group. The firm is generating substantial free cash, and management intends to prioritize further debt repayments. Its leverage ratios to continue improving in the next few years, even if commodity prices recede from current high levels. The firm currently holds about $2.5 billion of debt, and has roughly $2 billion in liquidity ($500 million cash and about $1.5 billion undrawn bank credit). The term structure of the firm’s debt is reasonably well spread out, and nothing is due before 2024, though management intends to accelerate their payment of these obligations using the windfall from very high commodity prices. The firm should have no issues covering its obligations with cash from operations going forward, unless oil prices fall significantly below the midcycle forecast ($60 Brent) for a significant period.

Bulls Say:

  • The joint venture with Petrobras is accretive to Murphy’s production and generates cash flows that can be redeployed in the Eagle Ford and offshore. 
  • The Karnes County portion of Murphy’s Eagle Ford acreage offers economics that are as good as or better than any other U.S. shale.
  • Murphy’s diversified portfolio gives it access to oil and natural gas markets in several regions, insulating it to a degree from commodity price fluctuations or regulatory risks.

Murphy Oil is an independent exploration and production company developing unconventional resources in the United States and Canada. At the end of 2021, the company reported net proved reserves of 699 million barrels of oil equivalent. Consolidated production averaged 167.4 thousand barrels of oil equivalent per day in 2021, at a ratio of 63% oil and natural gas liquids and 37% natural gas.

Xylem operates three business segments: water infrastructure, applied water, and measurement and control solutions. 

After several strategic acquisitions, including Sensus in 2016, Xylem can offer utilities a comprehensive portfolio of solutions aimed at addressing the problem of nonrevenue water, including pumps, sensors, smart meters, and leak detection, as well as a data management platform to monitor and analyse data from all these products. The ability to cross-sell these products and link them together will make Xylem a one-stop shop for utilities and will help widen the firm’s economic moat by increasing switching costs and customer loyalty. The Xylem is poised to benefit from long-term trends, including global population growth, water scarcity in developing countries, and the need to replace aging water infrastructure in developed countries. Furthermore, revenue synergies from the Sensus acquisition have already exceeded management’s initial targets. The company will continue to capitalize on cross-selling opportunities, as Xylem has traditionally held a strong position in the wastewater and outdoor water sectors, while Sensus has established a strong presence on the clean water side.

The firm has room for further margin expansion. Management is implementing multiple initiatives aimed at expanding adjusted EBITDA margins by 50-75 basis points per year, including business simplification, global procurement, and lean initiatives. The margin expansion to be driven by operating leverage and the mix shift to digital solutions as well.

Financial Strengths

Xylem owed roughly $2.4 billion of short-term and long-term debt as of Dec. 31, 2021, while holding approximately $1.3 billion in cash and equivalents. Debt maturities are reasonably well laddered over the next few years, with a $586 million note due in 2023. The company also relies on commercial paper to meet short-term borrowing needs and has a $1 billion revolving credit facility that augments its liquidity. The company will have a net debt/adjusted EBITDA ratio of roughly 1.0 times in 2022. The Xylem will generate average annual operating cash flow of approximately $900 million over the next five years. Management has indicated it will prioritize organic growth, continued dividend growth (increasing roughly in line with earnings growth), and strategic acquisitions, with excess capital allocated to share repurchases.

It is long relied that long believed that Core Laboratories is one of the highest-quality oilfields-service companies. For one, with a wide moat rating, Core Lab possesses the strongest moat across experts’ entire oilfield-service coverage. The company’s foundational core analysis business in the reservoir description segment, in particular, has been virtually unchallenged over the past three decades. The business passes the Warren Buffett quality test, whereby even an “idiot” could likely run the business with some profitability. 

Yet, Core Lab has long been managed with the utmost skill, in analysts’ view. The 1998 acquisition of Owen Oil Tools and subsequent repositioning of the business to offer high-quality solutions for fast-growing U.S. shale markets was a stroke of brilliance. The combination of top-notch management plus a strong underlying business has delivered unrivalled levels of returns on capital over the past two decades.

Financial Strength

Core Laboratories is in good financial health overall, following a small liquidity scare in 2021, when the company was forced to issue equity to cure breaching of a debt covenant. Now, the company has no debt maturing until September 2023, with most debt not maturing until 2026 or later. Net debt stood at about 2.7 times adjusted EBITDA as of year-end 2021 and should fall below 2 times by end 2023.

TC Energy Reports Solid Q1 With Healthy Progress on Key Initiatives

TC Energy faces many of the same challenges as Canadian pipeline peer Enbridge but also offers important contrasts. Both firms offer a 5%-7% growth profile and a utilitylike 95%-98% of earnings that are highly regulated or contracted, with several years of project backlog, despite Enbridge largely focusing on oil assets, while TC’s focus is natural gas. However, anticipate that any major new pipeline project for either firm will face substantial stakeholder challenges from a legal, regulatory, or community perspective, raising the risks and costs.

The most critical differences between Enbridge and TC Energy arise from their approaches to energy transition. Canadian carbon emissions taxes are expected to increase to CAD 170 a ton by 2030

from CAD 40 today, meaning it is critical that TC Energy, with its natural gas exposure, follow Enbridge’s approach to rapidly reduce its carbon emission profile and continue to pursue projects like the Alberta Carbon Grid, which will be able to transport more than 20 million tons of carbon dioxide. These taxes potentially increase costs for Canadian pipes compared with U.S. pipes but also make

hydrogen a viable alternative to gas-powered electricity generation by 2030 in Canada, presenting an emerging threat. TC Energy recently introduced targets to reduce its Scope 1 and 2 intensity

by 30% by 2030 and reach net zero by 2050, which is a start.

In addition, Enbridge’s backlog is more diversified across its businesses already, and it already has a more material renewables business, including hydrogen, renewable natural gas, and wind efforts. While the renewables business lacks an economic moat today, it is an important area of investment for TC Energy that it needs to pursue. The renewables investments can compete for capital across the rest of the portfolio, generating reasonable returns on capital, allowing the overall enterprise to adapt to the markets as they evolve. This shift is especially the case as a CAD 170 per ton carbon tax in Canada opens the door for potentially sizable investments to reduce carbon emissions.

Financial Strengths

TC Energy carries significantly higher leverage than the typical U.S. midstream firm, with current debt/EBITDA well over 5 times. Its long-term target is in the high 4s, again materially higher than peers which are generally targeting leverage of 3-4 times. Still, the high degree of leverage is

supported by the highly protected nature of its earnings stream. As capital spending declines over the next few years to around CAD 4.7 billion, the TC Energy to currently reach the 4s in the latter half of the decade. Lower capital spending would move this date forward materially. Beyond

the high leverage, TC Energy is also unusual in that it will continue to rely on the capital markets to meet about 20% of its expected capital expenditures over the next few years, meaning that some projects on a regular basis will depend on the health of the capital markets. Midstream peers are

largely transitioning to generating free cash flow after distributions or dividends, and in some cases,  the shift to be permanent. TC Energy has outlined plans to spend about CAD 5 billion annually on a continued basis. About CAD 1.5 billion-CAD 2 billion is maintenance spending on its pipelines, and 85% of this is recoverable due to being invested in the rate base. Bruce Power and the U.S. and Canadian natural gas pipelines will consume about CAD 1 billion each annually. ESG-related opportunities such as using renewable power

to power its own operations or seeking carbon capture efforts would be on top of this spending. TC’s dividend growth remains prized by its investors, and 3% growth going forward is easily supportable under the firm’s 60/40 framework.

FVEs Raised for Miners on Higher Commodity Prices Driven by Economic Recovery and Supply Constraints

Oz Minerals is a copper-focused mining company that also produces gold. Both its Prominent Hill and Carrapateena mines in South Australia are in the lowest quartile of the cost curve, and are expanding via a hoisting shaft and block cave mining, respectively. These expansions extend mine lives while increasing planned copper and gold production to around 150,000 tonnes and 190,000 ounces per year, respectively, and keeping each mine in the lowest quartile of the cost curve. The company is advancing various other projects in Brazil to add to its currently-producing Pedra Branca mine, however output is relatively modest. OZ Minerals is also likely to expand into nickel production via

its West Musgrave nickel-copper project in Western Australia. An investment decision on West Musgrave is expected in 2022.

Financial Strengths

Oz Minerals’ balance sheet is strong with net cash of just over AUD 200 million at the end of 2021. The company faces significant capital expenditure on the expansions at Prominent Hill and Carrapateena and the potential development of West Musgrave, which introduces cash

outflow obligations akin to having some financial leverage. However, given the strong outlook for earnings and cash flows, and based on assumed copper and gold prices, the Oz Minerals is able to fund its likely capital expenditure requirements from operating cash flows and modest net debt of less than AUD 1 billion at its peak, expected in 2025. At end 2021, Oz Minerals had an AUD 480 million undrawn corporate facility. The expect peak net debt to correspond with peak capital expenditure on construction of block caving at Carrapateena and on developing the West Musgrave project. Additional growth options include some of the copper/gold assets acquired with Avanco Resources. Given the plethora of internal development options, it seems relatively unlikely Oz Minerals would buy a large operating mine.

Production is mainly from the Carrapateena and Prominent Hill mines in South Australia, with Brazil a minor contributor. It is increasing production at its Australian mines while also pursuing

incremental production in Brazil, targeting annual production of 220,000 tons of copper and 400,000 ounces of gold later this decade. Carrapateena and Prominent Hill’s cash costs will likely remain in the lowest quartile of the cost curve once expanded, while the Brazilian operations are smaller

and relatively higher cost. The West Musgrave nickel project in Western Australia is likely to be approved in 2022, which will add an average of 26,000 tons of nickel for its 20-year-plus life.

Rio Tinto’s Long Term Growth Weighed Down By Over-Investment During China Boom

Rio Tinto is one of the world’s biggest miners, along with BHP Billiton, Brazil’s Vale, and U.K.-based Anglo American. Above-average assets relative to peers mean Rio Tinto is one of few miners profitable through the commodity cycle. Most revenue comes from operations located in the relatively safe havens of Australia, North America, and Europe, though the company has operations spanning six continents. By customer, Rio Tinto’s largest customer by far is China. 

Rio Tinto has a large portfolio of long-lived assets with low operating costs. Operations include aluminium, copper, diamonds, gold, iron ore and industrial minerals. The invested capital base was inflated by substantial procyclical investment during the height of the China boom, including overpaying for Alcan, and the subsequent iron ore expansion; the combination of these factors means midcycle returns are likely to remain below the cost of capital. 

The recent focus has been to run a strong balance sheet, tightly control investments and return cash to shareholders. The company’s major expansion projects are Amrun bauxite, the Oyu Tolgoi underground mine, and the expansion of the Pilbara iron ore system’s capacity from 330 million tonnes in 2019 to 360 million tonnes. Those projects are expected to complete in the next few years. Otherwise, the focus is on incremental expansions through productivity and debottlenecking initiatives. These will be small but capital-efficient and should modestly improve unit costs. As a commodity producer, Rio Tinto is a price-taker. The lack of pricing power reflects in cyclical commodity prices. Rio Tinto lacks a moat, given the bloated invested capital base dilutes returns on invested capital. The firm’s assets are large, however, and despite being overcapitalised, generally have low operating costs.

Financial Strength

Rio Tinto’s balance sheet is strong with net cash of more than USD 3 billion at end June 2021. Net debt/EBITDA is forecasted to remain at close to zero through the forecast period, in the absence of a large acquisition, which is not anticipated. The strong balance sheet may allow the company to make targeted investments or acquisitions through the downturn, important flexibility. But it appears management is favouring distributions  to shareholders. The progressive dividend policy was canned in 2016, providing important flexibility to increase or reduce dividends as free cash flow allows. Barring a major spending spree, which appears unlikely, that strong balance sheet is projected  to continue in the future.

  • Rio Tinto is one of the direct beneficiaries of China’s strong appetite for natural resources. 
  • The company’s operations are generally well run, large-scale, low-operating-cost assets. Mine life is generally long, and some assets, such as iron ore, have incremental expansion options. 
  • Capital allocation is has improved following the missteps of the China boom with management generally preferring to return cash to shareholders than to make material expansions or acquisitions.

Rio Tinto searches for and extracts a variety of minerals worldwide, with the heaviest concentrations in North America and Australia. Iron ore is the dominant commodity, with significantly lesser contributions from aluminium, copper, diamonds, gold, and industrial minerals. The 1995 merger of RTZ and CRA, via a dual-listed structure, created the present-day company. The two operate as a single business entity. Shareholders in each company have equivalent economic and voting rights.

Business Strategy and Outlook

Rio Tinto is one of the world’s biggest miners, along with BHP Billiton, Brazil’s Vale, and U.K.-based Anglo American. Above-average assets relative to peers mean Rio Tinto is one of few miners profitable through the commodity cycle. Most revenue comes from operations located in the relatively safe havens of Australia, North America, and Europe, though the company has operations spanning six continents. By customer, Rio Tinto’s largest customer by far is China. 

Rio Tinto has a large portfolio of long-lived assets with low operating costs. Operations include aluminium, copper, diamonds, gold, iron ore and industrial minerals. The invested capital base was inflated by substantial procyclical investment during the height of the China boom, including overpaying for Alcan, and the subsequent iron ore expansion; the combination of these factors means midcycle returns are likely to remain below the cost of capital. 

The recent focus has been to run a strong balance sheet, tightly control investments and return cash to shareholders. The company’s major expansion projects are Amrun bauxite, the Oyu Tolgoi underground mine, and the expansion of the Pilbara iron ore system’s capacity from 330 million tonnes in 2019 to 360 million tonnes. Those projects are expected to complete in the next few years. Otherwise, the focus is on incremental expansions through productivity and debottlenecking initiatives. These will be small but capital-efficient and should modestly improve unit costs. As a commodity producer, Rio Tinto is a price-taker. The lack of pricing power reflects in cyclical commodity prices. Rio Tinto lacks a moat, given the bloated invested capital base dilutes returns on invested capital. The firm’s assets are large, however, and despite being overcapitalised, generally have low operating costs.

Financial Strength

Rio Tinto’s balance sheet is strong with net cash of more than USD 3 billion at end June 2021. Net debt/EBITDA is forecasted to remain at close to zero through the forecast period, in the absence of a large acquisition, which is not anticipated. The strong balance sheet may allow the company to make targeted investments or acquisitions through the downturn, important flexibility. But it appears management is favouring distributions  to shareholders. The progressive dividend policy was canned in 2016, providing important flexibility to increase or reduce dividends as free cash flow allows. Barring a major spending spree, which appears unlikely, that strong balance sheet is projected  to continue in the future.

  • Rio Tinto is one of the direct beneficiaries of China’s strong appetite for natural resources. 
  • The company’s operations are generally well run, large-scale, low-operating-cost assets. Mine life is generally long, and some assets, such as iron ore, have incremental expansion options. 
  • Capital allocation is has improved following the missteps of the China boom with management generally preferring to return cash to shareholders than to make material expansions or acquisitions.

Company Profile 

Rio Tinto searches for and extracts a variety of minerals worldwide, with the heaviest concentrations in North America and Australia. Iron ore is the dominant commodity, with significantly lesser contributions from aluminium, copper, diamonds, gold, and industrial minerals. The 1995 merger of RTZ and CRA, via a dual-listed structure, created the present-day company. The two operate as a single business entity. Shareholders in each company have equivalent economic and voting rights.
